After the fateful Agni Kai, Ozai didn't banish Prince Zuko. Instead, he told the world his son had died in a tragic accident. This meant that Ozai could continue treating him however he wanted, and no one was there to stop him. Eventually, Team Avatar defeats the Fire Lord, and they learn of Zuko's existence. He is continually plagued, with the security of his family and kingdom, King Frederic makes a big decision that will change young Varian's life and the fate of the kingdom forever. Frederic believes Varian is a threat and needs to be taken care of and plans on re-educating him in society. He sends Varian to one of the best places to help him recover. Which is Coronian Septer an asylum for the mentally sick.
