Nightmare was in Dream's secret base. It was a base that had two entrances one you had to come down on a elevator and the second one was coming though a portal from the Nether.
(The base I'm talking about is the base that was at the end of Dream SMP season 2)

The base had a lot of stuff in it. Dream said that all of this was people's most prize Items and having them means you have power. There was stuff from armor, weapons, pets you name it. Nightmare was usually over by where the pets were, by a cow. The cow's name was Henry and he's not sure why he likes this cow but...
There is also a blue sheep there and the name tag on him. The name tag said friend, not sure who's cow is this but its a very nice cow.
But the item that Dream is most proud of getting are these two music disks......
Something about them seems familiar to Nightmare but nothing comes to mind. So Nightmare tends to not go by them.
